Tokenization Within The System: A Familiar Pattern In An Unfamiliar Wrapper

Every few years, the capital markets are declared to be on the brink of disruption. And every few years, something interesting happens instead.

The Securities and Exchange Commission's (SEC) recent release regarding the New York Stock Exchange's (NYSE) proposed rule change (Release No. 34-105260) to permit the trading of tokenized securities is the latest example. It has all the language of innovation, including blockchain, tokenization, and digital representation, but the structure tells a different story.

Under the proposal, tokenized securities must look exactly like their traditional counterparts in every way that matters. They must have the same CUSIP, the same economic and voting rights, the same trading priority, and the same clearing and settlement through the Depository Trust Company (DTC). It is a different wrapper within the same system.

If that sounds familiar, it should.

The U.S. securities markets have been through this kind of transformation multiple times before, and the pattern is remarkably consistent.

When Congress enacted the Securities Exchange Act of 1934, it did not create innovation. It created trust. Section 3(a)(10) defined securities broadly enough to endure changes in form, and Section 11A, added in 1975, laid the groundwork for a national market system that could evolve technologically without fragmenting structurally.

The 1975 amendment is worth focusing on. It was a direct response to what was then called the paperwork crisis, when physical stock certificates were moving so slowly through the system that trades could not settle on time. The solution was not to abandon the system. Rather, it was to modernize it. The SEC was directed to facilitate a unified, efficient market structure, which ultimately led to centralized clearing, the expansion of DTC, and the foundation for everything we now take for granted.

Fast forward a few decades, and the markets faced another transformational moment: decimalization. Prior to 2001, stocks traded in fractions such as eighths and sixteenths. Moving to decimals narrowed spreads, increased competition, and improved transparency. It also caused significant disruption to market makers who had built business models around wider spreads. But again, the structure held and the market evolved within its existing framework.

Then came Regulation NMS in 2005. Designed to promote competition and best execution across multiple trading venues, it introduced order protection rules, access requirements, and a more interconnected marketplace. Critics argued it would fragment liquidity or create unnecessary complexity. Supporters saw it as a modernization of market structure. Both were right to some extent, but what matters is that the system adapted and it did not collapse under the weight of change.

Even exchange-traded funds, now so commonplace they barely register as innovative, were once viewed as novel and potentially disruptive. The SEC carefully approved them, with conditions designed to ensure pricing integrity, transparency, and investor protection. Today, ETFs are a core component of market structure.

Each of these moments was, at the time, framed as a potential turning point. Each turned out to be an evolution. Which now brings us back to tokenization.

The NYSE proposal, as described in the SEC's release, fits squarely within this historical pattern. It does not attempt to displace the national market system, but rather reinforces it. Tokenized securities are permitted, but only to the extent they are fully fungible with traditional securities and can be seamlessly integrated into existing trading, clearing, and settlement processes.

From a legal standpoint, this is unsurprising. The SEC has consistently emphasized that the economic reality of an instrument, not its technological form, determines its regulatory treatment. Whether reflected in enforcement actions involving digital assets or in staff statements on tokenized securities, the message has been consistent. If it walks like a security and talks like a security, it will be regulated like a security.

What is perhaps more interesting is what the proposal does not attempt to address. It does not reach into the private markets. It does not attempt to standardize governance among emerging issuers. It does not solve the problem of fragmented capitalization structures or limited liquidity for companies that are not yet exchange-listed. In fact, by requiring that tokenized securities have the same rights, identifiers, and settlement processes as their traditional counterparts, the proposal arguably raises the bar for participation.

And that brings us to the part of the conversation that receives far less attention.

For all the focus on how securities are represented, whether paper, electronic, or tokenized, the more consequential question may be how companies are prepared to enter the system in the first place.

Private and emerging growth companies continue to face challenges that are not technological in nature. Governance practices vary widely. Cap tables can be complex and sometimes opaque. Investor rights are not always standardized or clearly communicated. Paths to liquidity exist, but they are often inefficient or lack the credibility that institutional investors expect. Tokenization, as currently structured, does not solve these issues. If anything, it amplifies them.

A system that requires fungibility, clarity of rights, and seamless integration with centralized infrastructure implicitly demands a level of discipline that many companies are still working toward. In that sense, tokenization may function less as a disruptor and more as a filter.

Which leads to a somewhat counterintuitive conclusion.

The most meaningful opportunities in this next phase of market evolution may not lie in the technology itself, but in the infrastructure that precedes it. Tokenization, as currently structured, is not displacing the system. It is reinforcing it and raising the standard for what it takes to participate.

This new evolution places greater importance on the fundamentals: clear governance, disciplined capitalization, consistent investor communication, and a credible path to market readiness. These are not new concepts, but they are becoming more determinative.

There is, of course, another perspective.

Some argue that anchoring tokenization to existing infrastructure, particularly centralized clearing through DTC, may limit its broader transformative potential. That debate will continue.

For now, the market has made its priorities clear. Innovation is being integrated into a system that prioritizes structure and trust, and those paying close attention to that dynamic will be best positioned to navigate what comes next.
